ECB Interest Rate Decision Is Approaching—Will the Euro Surge Against the Dollar?

All eyes are on the European Central Bank’s interest rate decision this Thursday, amid expectations that the monetary tightening cycle will resume after a temporary pause during the July meeting, at a time when inflation concerns have intensified due to rising energy prices and geopolitical tensions related to Iran.

The European Central Bank is expected to raise key interest rates by 25 basis points, bringing the main refinancing rate to 2.65% and the deposit facility rate to 2.50%.

The interest rate decision will be announced at 3:15 p.m. Egypt time, followed by a press conference with ECB President Christine Lagarde at 3:45 p.m., which could trigger significant movements in the euro against the dollar.

Eurozone Inflation Supports Rate Hike

Expectations of an interest rate hike come amid persistently high inflation in the eurozone.

Data showed that the annual inflation rate rose to 3.3% in August—its highest level in nearly three years—remaining well above the European Central Bank’s 2% target.

The eurozone economy also showed improvement in the second quarter, with gross domestic product growing by 0.6% on a quarterly basis, compared with a 0.2% contraction in the first quarter.

These figures suggest that the European Central Bank has more room to continue raising interest rates to curb inflation, especially given rising energy costs.

Energy Prices and the Conflict with Iran Heighten Inflation Risks

Geopolitical developments in the Middle East are among the most important factors currently being monitored by the markets.

Rising energy prices resulting from tensions related to Iran could lead to higher transportation and production costs, which threatens to keep inflation in the eurozone at elevated levels for a longer period.

For this reason, markets are awaiting Christine Lagarde’s remarks to determine whether the European Central Bank views the rise in inflation as temporary or likely to persist, and whether further interest rate hikes will be necessary in the coming period.

The European Central Bank’s Forecasts and Their Impact on the Euro

The decision to raise interest rates alone will not be the decisive factor in the euro’s movements, as markets will pay close attention to the new economic forecasts and Lagarde’s remarks.

If the ECB president confirms that high inflation requires continued monetary tightening, expectations that interest rates will reach higher levels may rise—a scenario that could support the euro.

However, if Lagarde emphasizes the risks of a growth slowdown and views the rise in energy prices and its impact on inflation as temporary, expectations for a rate hike may recede, which could put pressure on the euro.

Bullish Scenario for the Euro

If the European Central Bank’s statements are more hawkish, the euro could gain support, pushing EUR/USD toward breaking above the 1.1700 level.

Holding above this level would be a positive sign that could pave the way for a test of the 1.1800 level.  

Bearish Scenario for the Euro

Conversely, the euro could come under pressure if the European Central Bank adopts a more cautious tone, especially if it emphasizes weak growth and considers the rise in inflation driven by energy prices to be temporary.

In this case, the EUR/USD pair could retreat toward the 1.1590/70 zone.

Markets will focus primarily on three factors:

- The interest rate decision and whether the bank will raise rates by 25 basis points.

- New forecasts for inflation and economic growth.

- Christine Lagarde’s remarks regarding the likelihood of continued rate hikes in the coming months.

Consequently, Lagarde’s remarks may have a greater impact than the rate hike decision itself, especially since markets are already anticipating monetary policy tightening.
